The question on everyone’s mind is what exactly is propping up the global economy and how sustainable is it in the long run?

Experts believe that the current resilience is more of a temporary fix rather than a reflection of true underlying strength. Strategic reserves have been tapped into, releasing over 300 million barrels of petroleum since the beginning of the year. This move has helped offset a significant portion of the losses incurred due to the halt in exports through the Strait of Hormuz following the US and Israel’s attack on Iran. While these reserves have cushioned the impact of rising energy prices, depleting them leaves the system vulnerable to future shocks.

Tiffany Wilding, an economist at Pimco, cautions that with system flexibility at an all-time low, there is very little margin for error. She emphasizes that without a return to normal trade flow through key waterways, the global economy could face increased risks of recession and demand destruction, which in turn could have adverse effects on stock and bond markets.

The current state of the global economy has been compared to a cartoon character running off a cliff but somehow managing to stay afloat. However, the looming drop beneath us could be much deeper than anticipated.

Geopolitical risks have been on the rise, as highlighted by economists at Goldman Sachs who have developed an AI-powered tool to track events such as military conflicts and political crises. The geopolitical risk index is currently at its highest level since the early 1960s, indicating a tumultuous period in global affairs.

In addition to headline-grabbing shocks, there is a less visible force at play – geopolitical alignment. Over the past decade, the global economy has witnessed a gradual fragmentation in geopolitical alignment, with events like Brexit and US-initiated trade wars contributing to this shift. While shock events may have short-lived economic impacts, the effects of geopolitical alignment shifts can endure for up to 14 years, cumulatively reducing global GDP by 1%.

The UK, in particular, is vulnerable to these geopolitical shifts. As a net energy importer, the country is at risk of bearing the brunt of higher energy prices resulting from geopolitical tensions. The Bank of England has warned of potential second-round effects on wages and prices if high energy prices persist, leading to possible adjustments in interest rates.

Moreover, Brexit has further exacerbated the UK’s geopolitical alignment challenges. The country’s divergence from the EU has marked a deterioration in its alignment with other nations, posing additional economic risks. The slow and gradual nature of fragmentation makes it easy to overlook its long-term consequences, which may accumulate over the years.

Market analysts, including Wilding, caution that current market valuations may not fully account for the magnitude of recent geopolitical events, leaving investors susceptible to sudden market disruptions. As awareness of the long-term impacts of geopolitical fragmentation grows, there is a possibility of significant market repricing in the future.

In conclusion, while the global economy may be treading water for now, the underlying vulnerabilities stemming from geopolitical risks and fragmentation could potentially lead to more turbulent times ahead. It is crucial for policymakers and investors to remain vigilant and adapt to the evolving geopolitical landscape to mitigate any unforeseen economic shocks.

The recent surge in oil prices has initially provided a sense of economic resilience, but now economists are faced with a dilemma.
